I think Elsa has the crux of it. They want to write a story that is something like their real lives or what they imagine their real lives could be, but instead of inventing new characters or using the people around them in a more direct fashion, they sorta-kinda use ones from another story.
If they were using characters from settings close to the real world, it could work. Unfortunatly, by trying to "normalize" half-demons, super-martial-artists, aliens, and the like, they manage to wreck the story both as fanfic or as original fic.
I've seen a number of these based on InuYasha or Ruroni Kenshin.

No, I don't believe the world has gone mad. In order for it to go mad it would need to have been sane at some point.
